It is important to note that in strong trends, the RSI can remain in overbought or oversold territory for extended periods. Therefore, using RSI in combination with trend analysis, moving averages, or breakout signals improves accuracy.
Divergence occurs when the price moves in one direction while RSI moves in the opposite direction. This can signal weakening momentum and a potential reversal.
Combining divergence signals with breakout confirmation from moving averages or MACD can improve trading decisions.
RSI can help confirm the strength of a breakout. If a stock breaks above resistance and RSI is rising but not yet overbought, it suggests momentum is strong and the breakout is more likely to succeed. Conversely, a breakout accompanied by an overbought RSI may signal caution.
Traders often pair RSI with moving averages or MACD to validate breakout entries. For example, a price above the 50-period SMA and an RSI rising above 50 can provide a stronger signal than RSI alone.
The default RSI period is 14, which works well for daily charts. Shorter periods (e.g., 7) make RSI more sensitive, while longer periods (e.g., 21) smooth the indicator and reduce false signals. Choosing the right period depends on your trading style, market, and instrument.
Consider a stock in an uptrend. The RSI remains between 40 and 70, confirming momentum without reaching extreme overbought levels. When the price breaks above a resistance level, the RSI above 50 confirms a strong breakout. This combination reduces the risk of entering a false breakout.
Traders can also spot divergences for potential entries during pullbacks, pairing RSI with MACD or Stochastic indicators for extra confirmation.
